I don't think this is supposed to happen.

1)create a plane and make the Res. 128x128
2)go activate the displacement brush and try and create mountains( just to see this weird result better)
3)When done activate UV Plane tool

It flattens part of the mesh instead of just setting the UV.

That is because Displacement brush is based on displacement mapping which actually uses UVs for displacement map application.
So when the brush is activated, UVs are unwrapped first. Then when UV mapping is applied, it overrides the unwrapped UVs.
There are following possible workarounds:
1.) Use softpaint instead displacement brush
2.) First apply displacement mapping (the crater-like icon next to the displacement brush) and then activate the displacement brush. Object will not unwrap for brushing.
3.) Most generic: Have UV mapping ready before doing displacement.
