You can use just about any 2D format. The recommended ones would be JPG and PNG, though, as those are the standards these days. JPG of course is lossy compression so you get artefacts but small file sizes, PNG is lossless compression so doesnt get as small as PNG can, but doesn't have any artefacts.

You can use any way you like to create these :) Create them as you would any 2D image - from a photograph, scanned in from a scanner, drawn by hand in a 2D package, etc. Or you can buy or download free packs of pre-made images ready to use as textures in 3D programs.

On the Model side, your materials can be located on the left hand side toolbar as shown....

You do indeed need to set up a material to apply the texture to the model. You use the Texture Map color shader, and just choose your texture for it from disk.

Check the manual for some good information on using the shaders on both the workspace and Model side!

Also don't forget the free training courses and videos. Many of those will cover applying textures. For example, you might want to check out Texture Creation (http://www.caligari.com/products/trueSpace/ts5/Courses/newTextureCreation.asp?Cate=Training&SubCate=Master ) which covers just this sort of stuff.
